Office documents and Network login

We seem to be having a problem with certain logged in users accessing office
documents (.doc, .xls) in the document library.

When the authenticated user clicks on an office document in Sharepoint it
prompts them for a network login. However, putting in their username and
password doesn't work but they can still access the document. So even if
they click cancel on the login prompt they still manage to see the document.

We've checked all permissions and even went as far as giving the users
coordinator access and it still didn't work. The major problem is that its
annoying and confusing to the user even though they will still eventually
see the document. All users are listed as "readers" under the "Domain Users"
group. This leads me to believe it's a setting on the users machine, perhaps
in IE or in their office viewer. Anyone experience this?

I have! And I have yet to find any answers. I have noticed this: The MS
Office docs that give us this trouble are docs that were sent to SPS with
the wrong extension (We have a bunch of Word docs with the ".tmp" extension
instead of ".doc"). If you come across a solution let me know.
